Hi and thanks in advance :)

I was playing around with logins and windows groups and did the following:

Created windows group on my local computer called SQLAdmins.
Added my domain user to this SQLAdmins group.
Added SQLAdmins as a windows login on my local sqlserver instance.

Tried to login with my domain user but get "can't login..." message.

Is there something simple I'm not seeing?

a. What is the service account for SQL Server running on now and what was it running on before?
b. you said you created a group called sqladmins and added as a windows login ...
I am lost here, How can a group be added to the login?
c. Is your sql service running both windows/sql authentication or just sql authentication.
SQL Authentication could explain your situation.

it's running as a local user in the "SQLServer2005MSSQLUser$myinstance$MSSQLSERVER" group.

I am lost here, How can a group be added to the login?:

Sorry if I was unclear. What I meant was that I created an SQLAdmins windows group via "My Computer - Manage - "...etc. I then added my domain user account to this windows group. After that, I added windows login in my sql server instance for this group.

I thought that when I log onto sql server with my domain user, since I'm a member of that windows group, I should have been able to logon to the server.

It's running both.

You mentioned that you created a logon on the server, but did you create a user on the database corresponding to that login?

No, there wasn't a specific database user because the logon had SA system role. Anyway, I rebooted the PC and it seems to work now...go figure :)
